Car loan foreclosure and prepayment: charges, RBI rules and when to prepay

Updated 20 Oct 2026 · 7 min read

Got a bonus or some savings and thinking of clearing your car loan early? It can save a good amount of interest. But many car loans are on a fixed rate, and fixed-rate loans can carry a charge for paying early. This guide explains the rules as of October 2026, shows a worked example, and lists what to do after the loan is closed.

Is your car loan fixed or floating?

This is the first thing to check, because the rules differ. Your sanction letter or Key Facts Statement (KFS) states the rate type. Two banks' published rate sheets show both kinds exist:

  • SBI: its auto loan rate page (updated 15 October 2026) lists car loan rates under a "Fixed Rate" heading and says the rate applied at disbursement stays the same for the entire loan period. New car loans are listed at 8.55% to 9.50%.
  • Union Bank of India: its retail rate sheet effective 8 October 2026 prices vehicle loans over its EBLR (external benchmark lending rate) of 8.25%, which is RBI's repo rate of 5.50% plus 2.75%. New car loans for salaried borrowers run from 7.85% to 10.25%, depending on credit score. The sheet also offers a one-time switch from floating to fixed after 12 EMIs.

A fixed rate stays the same for the agreed period. A floating rate moves with a benchmark, such as the repo rate.

What do RBI rules say about car loan prepayment charges?

RBI's Pre-payment Charges on Loans Directions, 2025 apply to loans sanctioned or renewed on or after 1 January 2026:

  • Floating-rate loans to individuals for non-business purposes (such as a car for personal use): no charge for part or full prepayment, at any regulated lender, with no lock-in period.
  • Fixed-rate loans: charges follow the lender's approved policy. For term loans, the charge must be based on the amount you prepay, not on the whole loan.
  • Disclosure: any charge must be clearly stated in the sanction letter, loan agreement and KFS where required. A charge not disclosed this way cannot be levied.
  • Lender's request: if the lender asks you to prepay, it cannot charge you.

For older floating-rate loans, RBI barred banks from foreclosure charges on floating-rate term loans to individuals in May 2014, and NBFCs in July 2014. Older fixed-rate car loans follow your loan agreement.

What do lenders charge?

Each lender sets its own charges on fixed-rate car loans, and terms change over time. Look for these points in your current Key Facts Statement and loan agreement:

  • Lock-in: whether foreclosure or part payment is allowed in the first months of the loan.
  • The charge: the percentage, whether it falls as the loan gets older, and the amount it is worked out on.
  • Part-payment limits: a minimum number of EMIs paid first, how often you can part-pay, and the largest amount allowed.
  • Charge-free dates: some lenders waive the charge after a set period.

Charges usually have GST added on top. Ask your lender for the exact figure in writing.

Worked example: does prepaying a car loan pay off?

The EMI (equated monthly instalment) formula is: EMI = P × r × (1 + r)^n ÷ [(1 + r)^n − 1]. P is the loan, r is the monthly rate (yearly rate ÷ 12 ÷ 100) and n is the number of months.

Say you borrowed ₹8,00,000 at a fixed 9% for 60 months. Your EMI is ₹16,607, and total interest over the loan is ₹1,96,401. After 24 EMIs you still owe ₹5,22,227. Assume your KFS shows a 3% charge on the amount prepaid, plus 18% GST (both are assumptions for this example).

Option after 24 EMIsInterest savedCharge with GSTNet savingEffect
Close the loan (pay ₹5,22,227)₹75,614₹18,487₹57,127Loan ends now
Prepay ₹2,00,000, keep the EMI₹48,304₹7,080₹41,224Ends 14 months sooner (22 EMIs left, not 36)
Prepay ₹2,00,000, keep the end date₹28,958₹7,080₹21,878EMI falls to ₹10,247

How the first row works: the 36 EMIs left add up to ₹5,97,841. You pay ₹5,22,227 now instead, so you skip ₹75,614 of interest. The charge is 3% of ₹5,22,227 (₹15,667) plus GST, giving ₹18,487.

Two lessons. First, even with a charge, prepaying can still save money. Second, keeping the same EMI and finishing sooner saves more interest than lowering the EMI.

When does prepaying a car loan make sense?

  • When the charge is low or nil, for example on a floating-rate loan, or after a charge-free date in your KFS.
  • Earlier in the loan. Interest is charged on what you owe, so early EMIs carry more interest. Prepaying early saves more.
  • When your spare money earns less than your loan rate. Money used to prepay stops earning anything for you.
  • After you have an emergency fund. Do not leave yourself with no cash cushion.
  • After costlier debts are cleared. If you also have credit card dues or a high-rate personal loan, those usually cost more than a car loan.

What should you do after closing the car loan?

While the loan runs, your car's registration certificate (RC) records the lender's interest in the car. This is called hypothecation. After closure:

  1. Get a no-dues certificate and NOC from the lender, plus Form 35 signed by the lender.
  2. Apply to your RTO to remove the hypothecation. The Parivahan hypothecation termination page lists Form 35 signed by the owner and financier, the RC, valid insurance and the financier's due-clearance certificate. Some states ask for more, such as a PUC certificate or address proof.
  3. Get your RC updated so it no longer shows the lender.
  4. Check your credit report after a few weeks to confirm the loan shows as closed.

If the lender is slow, RBI's 2023 directions on personal loans may help (check the latest directions). In RBI's definitions, personal loans include auto loans other than for commercial use. The directions require lenders to release original movable or immovable property documents, and remove charges registered with any registry, within 30 days of full repayment. If the delay is the lender's fault, it must pay ₹5,000 for each day of delay.

Questions.

Can I prepay my car loan without any charges?

If your car loan is on a floating rate, taken for personal use and sanctioned or renewed on or after 1 January 2026, RBI's 2025 Directions bar prepayment charges. Fixed-rate car loans may carry a charge as per the lender's policy, which must be disclosed in your sanction letter, agreement and KFS. Some lenders also waive charges after a set period, so check your KFS.

Should I reduce my EMI or my tenure when I prepay a car loan?

Keeping the EMI and cutting the tenure usually saves more interest. In our ₹8 lakh example, prepaying ₹2 lakh saved ₹48,304 of interest when the EMI stayed the same, against ₹28,958 when the EMI was lowered. Lowering the EMI helps if you need more room in your monthly budget.

Can I close a car loan in the first year?

It depends on your agreement. Some lenders set a minimum period before foreclosure or part payment, so check your Key Facts Statement and loan agreement. For floating-rate personal-use loans sanctioned from 1 January 2026, RBI's Directions say there is no minimum lock-in period.

How do I remove hypothecation from my car's RC?

After closing the loan, get the no-dues certificate, NOC and Form 35 from the lender. Submit Form 35, signed by you and the lender, to your RTO with the RC, valid insurance and other documents your state asks for, and pay the fee. The Parivahan website lists the steps.

Does the January 2026 rule apply to my old car loan?

The 2025 Directions apply only to loans sanctioned or renewed on or after 1 January 2026. For older floating-rate loans to individuals, RBI's 2014 rules already barred foreclosure charges at banks and NBFCs. Older fixed-rate loans follow the terms of your agreement.
